There is currently a widespread view that, despite the economy’s prolonged weakness, spare capacity is limited. This judgement is the key factor driving the scale of fiscal consolidation, as well as bearing on the Bank of England’s assessment of the appropriate stance of monetary policy. But we think that this pessimism is misjudged and that the economy is facing a large shortfall in demand.
